How Operators Think About Margin

Margin is the percentage of revenue remaining after direct costs. Gross margin (revenue minus COGS) funds operations. Contribution margin (revenue minus COGS and variable fulfillment) funds fixed overhead and profit. Operators optimize the latter.

Gross Margin vs. Contribution Margin

Gross margin is revenue minus cost of goods sold (COGS). It's the first filter. If gross margin is below 50%, the brand is likely underpowered on pricing, overextended on production, or both. Most healthy DTC Shopify brands run 55% - 75% gross margin depending on category.

Contribution margin is gross margin minus variable fulfillment costs (shipping, packaging, payment processing, returns). This is the number that matters operationally. It's what's left to pay rent, salaries, marketing, and platform fees. If contribution margin falls below 35%, the unit economics are broken.

The gap between gross and contribution reveals operational drag. A brand with 65% gross margin but 28% contribution margin is hemorrhaging money in fulfillment. That's a signal to audit 3PL rates, packaging specs, or return policy.

Threshold Bands and Decision Rules

Use these bands to flag operational state:

  • Contribution margin 40%+ - Sustainable. Reinvestment and profit are possible. Optimize for growth.
  • Contribution margin 35% - 40% - Caution zone. Profitable at scale, but vulnerable to CAC creep or churn. Audit unit economics monthly.
  • Contribution margin 30% - 35% - Red flag. Requires immediate action: cut COGS, reduce fulfillment costs, or raise prices. Not sustainable long-term.
  • Contribution margin below 30% - Crisis. Brand is burning cash. Pause growth spend. Fix unit economics or shut down the SKU.

Why Margin Collapses

Margin doesn't erode evenly. Operators need to isolate the cause to fix it.

COGS creep is the most common failure mode. Suppliers raise minimums, raw materials spike, or production moves to a higher-cost facility. A 5% COGS increase on a 60% gross margin brand cuts contribution margin by 2 - 3 percentage points. Track COGS per unit monthly. Set alerts at +3% variance.

Fulfillment bloat happens when 3PL rates increase, shipping costs rise, or return rates climb. A 2% increase in fulfillment costs (e.g., from 8% to 10% of revenue) can wipe out 10% of contribution margin. Audit fulfillment costs quarterly and benchmark against peers.

Promotional pressure erodes margin when CAC rises or conversion stalls. Brands discount to move inventory or hit growth targets, compressing gross margin. This is a symptom, not a cause. The real problem is usually unit economics or market saturation.

Margin Math for Pricing Decisions

Use this formula to evaluate price changes:

New Contribution Margin = (New Price - COGS - Variable Fulfillment) / New Price

Example: A brand sells at $50 with $15 COGS and $4 fulfillment. Contribution margin is 62%. If they raise price to $55, contribution margin becomes 65%. If they drop to $45, it falls to 58%.

Run this calculation before any price test. A 10% price increase that holds volume is a 10% contribution margin lift. A 10% price increase that drops volume 15% may still improve total contribution dollars, but only if the math works. Use historical elasticity data or run a small test cohort first.

Margin by Channel and Cohort

Margin is not uniform across the business. Paid ads, organic, affiliate, and wholesale each carry different fulfillment and return profiles. Operators should segment margin by channel to identify which channels are actually profitable.

Paid ads often show lower contribution margin due to higher return rates and faster shipping expectations. Organic and referral traffic typically show 3 - 5 percentage points higher contribution margin. Wholesale and B2B channels may show lower gross margin but higher contribution margin if fulfillment is bulk.

Calculate contribution margin by cohort (acquisition channel, geography, device type). If a channel shows contribution margin below 25%, pause spend there and redeploy to higher-margin channels. This is a standard operator move, not a failure - it's portfolio management.

Margin and Cash Flow Timing

High margin doesn't guarantee cash. A brand with 50% contribution margin can still run out of cash if inventory turns are slow or payables are tight.

Days Inventory Outstanding (DIO) and Days Payable Outstanding (DPO) matter. If a brand holds 60 days of inventory but pays suppliers in 30 days, cash is tied up for 30 days before a sale. High margin on slow-turning inventory is a cash trap.

Operators should track Cash Conversion Cycle (CCC) = DIO + Days Sales Outstanding (DSO) - DPO. A CCC above 45 days signals cash risk even with healthy margin. Reduce DIO through better demand forecasting or SKU rationalization. Negotiate longer payment terms with suppliers.

Margin Targets by Stage

Margin expectations shift with company stage. Early-stage brands (under $100K MRR) often run lower contribution margin because fulfillment is inefficient and COGS is high. This is acceptable if the brand is learning.

Growth-stage brands ($100K - $1M MRR) should target 40%+ contribution margin. If they're below 35%, growth will stall or profitability will be impossible.

Mature brands ($1M+ MRR) should operate at 45%+ contribution margin. At this scale, fulfillment should be optimized, COGS should be negotiated down, and unit economics should be predictable. Anything below 40% signals operational inefficiency or market saturation.

Should I prioritize gross margin or contribution margin?
